You can have your dealer add an Aux. Input in the glove box that will allow you to connect your iPod. I have not had it done but have heard of others doing it. Don't think it too expensive (around $200 installed), but unfortunately, like the CD changer you were asking about, it will have to be coded at the dealer so that iDrive will recognize it.
I've got the belkin FM transmitter that goes in the cigarette lighter (no wires!), while the thing worked great in my previous '03 Ram, it doesn't seem to work so well in the 97 540. My plan is to do the arm rest mod, drop that storage bin in there, store the ipod in there and run a remote through the wall of the bin to the slide open storage container on the front of the arm rest. Doing this also lets you "hardwire" the ipod into the antenna, thereby eliminating any bad signals or feedback you might otherwise receive.
I got a quote of around 200 for that too, however the armrest mod will add a couple hundred to that.

I have the iTrip transmitter and it works great on all my vehicles including my 99 540i. The only time it drifts is when you are near a large city when there are truly no dead stations to utilize. Here in CT i can drive the entire state onm 87.9 and never loose the iPod connection. I have tried another brand before the iTrip which only allowed you to use 4 different freq's to adjust the output to. The iTrip allows you to choose any dead station using the entire FM spectrum. So far so good for me, good luck.
Yea i use the Transpod FM Transmitter which actualy has a nice docking for the ipod itself. Also, it can range through alll of the FM stations which is quite convenient but I am thinking about returnging this because I really want to hook up the ipod with the new bmw ipod direct hookup.
